Debt-Fueled Buildout Meets Sticky Yields

Traders are weighing the fiscal implications of the largest corporate capital expenditure cycle in history. The four largest hyperscalers are on track to spend roughly $725 billion on capital expenditure in 2026, up 77% from $410 billion last year. That spending is increasingly funded not by free cash flow but by debt and equity issuance, a shift that is reshaping credit markets and putting structural pressure on bond yields.

AI-related debt now stands at $1.2 trillion, roughly 15% of the investment-grade bond universe. In 2025 alone, the five largest hyperscalers issued a record $121 billion in debt, more than four times their average annual borrowing between 2020 and 2024. Their borrowing has become so large that they now rival major American banks as the dominant issuers in the investment-grade market.

The sheer scale of issuance is crowding out other borrowers and keeping term premiums elevated. A hawkish tone from the Federal Reserve under Chair Kevin Warsh has pushed the 10-year yield toward 4.5%, pressuring the long duration growth names that dominate the AI trade. The government is also running deficits that are unprecedented outside of a crisis, compounding the supply pressure in fixed income.

Hyperscaler Spending Keeps Accelerating

The numbers behind the buildout continue to climb. Alphabet raised its 2026 capex guide to $205 billion, a figure that was initially punished by the market rather than rewarded. Microsoft is tracking toward $120 billion or more in fiscal 2026, having already spent $37.5 billion in its most recent quarter. The company disclosed an $80 billion backlog of Azure orders that cannot be fulfilled due to power constraints, suggesting demand is outpacing even its aggressive build pace.

Oracle spent $55.7 billion in fiscal 2026 capex, up 162% from the prior year, and has guided fiscal 2027 spending as high as $95 billion gross. The company's remaining performance obligations reached $638 billion. OpenAI reportedly committed $300 billion over five years to purchase compute capacity from Oracle as part of the Stargate buildout, an extraordinary demand commitment that is already showing up in Oracle's financing requirements.

Morgan Stanley expects the five largest hyperscalers to spend roughly $800 billion on capex in 2026 and close to $1.1 trillion in 2027. For now, only these companies appear capable of funding investments of such magnitude. Yet even they are borrowing more.

Credit Markets Feel the Strain

What hyperscalers once funded from free cash flow is now largely funded by debt and equity issuance. The borrowing and dilution required to sustain the buildout represents a different dynamic than the past three years of AI enthusiasm. Financing that infrastructure increasingly means debt, and debt brings new risks about how financially stable the boom really is.

Nvidia announced partnerships with Apollo, BlackRock, Blackstone, Brookfield, Goldman Sachs, and KKR to establish compute financing platforms designed to mobilize more than $500 billion in third-party capital for AI infrastructure. Financing the buildout increasingly depends on debt that sits outside corporate balance sheets, spreading exposure beyond the technology sector and into alternative credit.

Barclays estimated that the surge in new AI debt, much of which is long dated, has more than filled the gap left by reduced Treasury issuance. The net supply of corporate bonds is expanding rapidly even as the government tries to manage its own borrowing costs. This dynamic is keeping yields structurally elevated and compressing the equity risk premium to tight levels.

Market Positioning and Recent Volatility

After a 130% one-year run, positioning in AI names became extreme and leveraged. A high-profile margin call and forced liquidation cascade turned an ordinary correction into a rout in July. Commentators dubbed it a push button liquidity event, the classic capitulation sequence of concentration, leverage, margin calls, and forced selling.

Even the electricity providers behind the data center buildout corrected sharply. GE Vernova fell 16% from its peak to the July 29 low. Doubts about the return on capex surfaced when a new low-cost Chinese AI model was released, and investors briefly questioned whether the spending could ever earn its keep.

The market is now trading above 20 times forward earnings, and continued earnings delivery will be needed to justify further gains. Whether hyperscalers can monetize the AI capital they have invested will play a large role in determining whether the trade has legs. Corporate earnings rose 22% in the first half of 2026 compared with the first half of 2025, but that growth is increasingly priced in.

Demand Signals Remain Strong

For all the concern about returns, the underlying demand signals are still accelerating. Azure grew 41%, crossing $100 billion in annual revenue for the first time. Nvidia's data center revenue in the most recent fiscal year totaled approximately $93.7 billion, up 75% year over year. The companies buying AI chips are ordering more of the machines that make them.

Global semiconductor revenue approached $800 billion in 2025. Industry forecasts put 2026 revenue at approximately $1.51 trillion, nearly double in one year. The underlying AI demand is substantial, even if the financing structure has grown more precarious.

The Nasdaq Composite has pushed to new highs, recently closing above 26,400, while the Dow Jones Industrial Average has struggled to maintain momentum. This split reflects investor preference for companies tied to AI compute capacity, cloud expansion, and semiconductor innovation over traditional industrial equities. The performance differential is not merely speculative enthusiasm. Companies directly exposed to AI infrastructure are delivering fundamental earnings growth.

What to Watch Next

The tension between robust demand and stretched financing will define the next phase of the AI trade. Heavy concurrent public spending and corporate debt refinancing are driving up the term premium in fixed income, putting structural upward pressure on long duration yields. Elevated headline inflation has removed expectations for near-term rate cuts, leaving the Fed on the sidelines.

The equity risk premium is trading at tight levels, suggesting fixed income offers compelling relative value versus equities. For traders weighing the buildout, the question is no longer whether AI demand is real. The question is whether the debt required to fund it can be serviced if growth disappoints.
